Images uploaded though the post editor are automatically stored in Picasa Web Albums, in an album titled the same as your blog. That's just where Google puts them.
I've noticed that thumbnails don't get created for images inserted in a post in any other way. That is, the only way a thumbnail is generated for a post is if you upload an image though the Blogger post editor.
